No, it does not emulate the PS1 hardware. Instead parts of the PS2 hardware have similar functionality to the PS1 hardware, allowing PS1 programs to be directly executed (thus NOT emulated) by the IOP, which is otherwise used as the slave IO processor of the PS2. (The main PS2 processor is known as EE, which has no counterpart on the PS1).
But HDD needs to be accessed through normal PS2 IO drivers, whose use of the IOP conflicts with the use of that processor for executing PS1 code. The only way to do both would be to write entirely new drivers that can somehow coexist with the PS1 programs, and personally I doubt that this is possible. And even if it is possible, I'm afraid such drivers are not likely to be developed. That would be several orders of magnitude harder than making a program like the PS2 HDLoader, which is largely based on normal drivers.
No. I doubt very much that the PS2 processors have sufficient power to really emulate the PS1 fully in software. It is only through use of related hardware, and particularly the IO processor, that the PS2 can seem to emulate a PS1 at full speed.and believe me it has more then enough power to emulate a ps1 its just that the ps1 gets locked out when doing ps2 things.
