Here's my massive report of a test I did myself on getting divx files to work on PS2 Reality Media player. Click on the link below to download the txt version. Hope it helps any of you. Feel free tell me any errors I have made and your successes on getting the player to work.
------------------------------------PS2 Media player TeSt REPORT------------------------------------
---TEST NOTES---
#Test files 1-9 were created from a PAL 720x576 dvd video clip .vob file 1m23s long.
#Programs used for conversion (in order) are:
1. DVD2AVI 1.76 (To extract audio and to provide a video frameserver from the .vob file),
2. TMPGEnc 2.58.44.152 (To convert seperate videos and mp3 tracks),
3. VirtualDub 1.4.13.0 (To mux the video and audio into an avi file)
#cdgenPS2 2.0 were used to create the cd .bin file. PS2 Reality Player Beta 1 was used.
#All tests were conducted on a US v4 PS2 with Origachip installed using DVD Region X as the boot disc. Files were burnt on a standard CD-R using Nero. All files were tested on computer before being burnt.

---CONCLUSION---
1. 320x240, 352x237, 352x240, 640x480 at 14-30fps resolutions of video work. 720x576 also work but there are problems with the top and the bottom of the video.
2. Basically, all MP3 soundtrack files (including 48kHz, 320kBit/s, Constant Bit Rate) work. PCM and WMA soundtracks DEFINATELY DON'T WORK! I'm not sure if variable bit rate MP3s, WAV and other sound track files work.
3. Video bit rates from 455-910 kBit/s work. Not sure about higher bitrates.
4. Divx MPEG 4 v3 Low/High motion is the best CODECS to encode with. It has a very high success rate in the PS2 Reality Media Player. Unfortunately Divx MPEG 4 v3 Low/High motion CODECS started as a hacking project on Microsofts patented Windows Media Audio Video files (ASF) and is thus sort of an illegal project. On the other hand, Divx Pro 5.02 CODEC does work but ONLY if the files are extremely small (Around 500kb in size) and contain very low bitrates. Divx Pro 5.02 is completely legal as the project was started from scratch. Anyway, I wouldnt recommend you use Divx Pro 5.02 CODEC to encode videos, use Divx MPEG 4 v3 Low/High motion instead.
5. There is definately a relationship between the resolution/fps/videobitrate/mp3/avilength/avisize of the video and the success it will have in working on Ps2 Reality Media Player. Experiment to find the best settings for the files.

"Divx Pro 5.02 CODEC does work but ONLY if the files are extremely small (Around 500kb in size) and contain very low bitrates."
I'm using Divx 5.02 and have files ranging from 600mb to 1.4 gb with bit rates for just the video of 1000kb. The audio I'm using VBR mp3 and everything is working / playing fine. I'm using DVDR to fit movies thats size, still getting 3 or 4 on a disc.
Divx 5.02 if using VirtualDub and you set the audio settings wrong will only play back about 5 secs of video but will generate a full movie size file. This is due to the fact VDub doesn't like or work with VBR mp3s. I recommend you get NanoDub (a VDub hack) which supports VBR mp3s and it all works fine on PS2 then.
Or you use VDub still but convert the audio to Wav and then CBR MP3. However the suggestion about is the better option.
Id like to add my 2 cents worth in this thread, as i am a serious encoder myself.
The best resolutions ive used (flawlessly) are 352x240 and 512x384, with 950kbps bitrate.
i try to keep it as close to vcd/svcd/dvd format as possible so i dont go too far from it. when i play back files that are 640x480 it really chops up and is unwatchable. I dont know maybe its that anime fansubs are encoded higher than 1000kbps, that may be the problem. But so far everything 640x480 have not worked well.
Also a problem with divx and downcoding (to fit cd, or to fit the requirements) is little green wavy lines. They are always apparent if you are doing divx to divx, or just straight divx. If its a conversion from another source (vcd > divx, svcd > divx, dvd > divx) it works fine and looks great.
Here is an update with important findings. Below is a revised .txt report.

------ADDITIONAL CONCLUSION------
1#
Divx MPEG 4 v3 Low/High motion and YES Divx Pro 5.02 CODECS WORK! I now know why test files
8, 9, 10, 19 don't work properly. It is because I used TMPEG to encode and interlace the avi
files. I can confirm that ps2 media player doesn't like divx files avi interlaced with TMPEG.
Thus, dont use TMPEG to avi interlace the seperate divx video and mp3 streams. Use Virtual
Dub instead.
2#
320x240, 352x237, 352x240, 512x384 at 14-30fps resolutions of video work. 640x480 (307200
pixels) is the boundary resolution between smooth and jerky video. 688X544, 720x576, 704X560
also work but video play back is slightly jerky and there are problems with the top and
bottom of the video. Not sure if larger avi at those resolutions will work 100%. 512x384
(196608 pixels) and less is the best resolution to encode at.
