    What I was thinking was we take the DLC as it is, make it a custom PKG so it falls into the default game path (dev_hdd0/games/LAUN12345/BLUS000000)

    either that or make it so it adds onto the game data file

    DLC = 1 gig
    Game data installed = 4 gigs

    DLC installed from PKG + Game data = 5 gigs

    I don't see why this can't work can somebody explain why?

    My DLC works for my backups, mind you all I had was a map pack for MW2.

    DLC works just fine on backups, as long as they're from the same region as your game -- and providing you paid for the DLC. Your idea of "DLC merged into installed game data" is *exactly* how it's done anyhow.
