So, does the game have to be on INTERNAL HDD? I own the original game on disk.

no, what i said is for people who already have the game on internal and want to recover the 5gb of install data.
if u own the disk do what the first poster said.

I don't quite get what he means.. 
Right now, I have copied all stageXX.dat file from the BD to the INSTALL folder. Next? 
edit: I failed. I tried to shadow copy the USDIR/mgs folder in the BD, and then the dbm (with overwrite). Then my stagexx files inside the install folder disappeared. What happened to them now? Can I undo this? Or just the delete the install folder?

I keep failing as well just delete the instal data and instal it agian as for the 1 post it says how to fully instal the game so it wont bothers us with instal in each act meaning it takes more space on the hdd, im still trying to shadow copy since someone said the game works with the compresed files.

To do a shadow copy (you must have a backup on internal HDD for this to work, if running from BD you must have real copies of the files in the install folder):
1.) Highlight the mgs folder in your backup and press R3 to make a shadow copy of the whole folder (this folder is temporary, you can put it anywhere on dev_hdd0)
2.) Delete the "dbm" folder and all stageXX.dat files in the install folder
3.) Move the dbm folder and the stageXX.dat files from the shadow copy of the mgs folder to the install folder
4.) Delete the shadow copy of the folder.

So running from BD wont work? I tried it the way you described (I first made "real" copies of the dbm folder and the stage files, then made shadow copies of them and moved the 'shadow' stage files and dbm folder to the USDIR/install folder... won't work

A shadow copy of a file is simply a pointer to an already existing file on the HDD. So if you already have the full game on the hard drive you can make shadow copies of the files that are copied to the install and you'll save some HDD space. Since you're running the game from BD you must make real copies of the stageXX.dat files to the HDD. Delete your game data and follow the instructions on the first post.

i rather let the game install the first time, then move those to your pc or delete them
