What exactly does "Fix Permissions" do

Alot people seem to be blindly running it... does anyone know what it does actually?

What is a permission and why does it need fixing? :P

It's for changing the directory permissions from read to read/write/execute. Something about the PL3 payload/FTP servers set permissions incorrectly on game folders, and this is the only way to fix them.

The OP says you have to delete all your game data before running fix permissions. Why exactly do you have to do that?
